Ok, I've installed SFU as administrator, ensured the registry settings are right, ensured psxss is running, replaced the psxss.exe on the system with the one on the CD.
Still hangs on C and ksh looking for server. I'm running as a standalone system, ie no NIS, domain servers, etc... Although I did create passwd and group files just in case. Will it work without IP configuration, ie via 127.0.0.1?
Any other ideas what might be causing this? In particular any other system security settings that might be problematic?

Which is the OS, If it is Win2k3 with SP1, you need to installed hotfix 899522.
Please read the FAQ for more info

Depends on which version of SFU 3.5 you installed.
Start a DOS window. Go to the directory that you installed SFU in (i.e. C:\SFU-3.5)
Change directory to "bin" and then run the program "fileinfo". It's a Win32 program.
If it reports 8.0.1969.2 (or later) then you have the most recent minimum version that'll run on W2K.
This will only be a concern if you downloaded the CD before March, 2004.
You installed version SFU 3.5, right ?
After doing the installation you rebooted, yes ?
You checked the FAQ 1.02 entry about both registry keys ?
What are you running for Anti-virus and/or other security software ?
How did you try to start a csh or ksh ? From the Start menu ? Or from CMD.EXE ?

Yes, as adminstrator. Downloaded it from Microsoft on Friday.

Yes, numerous times by now... :-)

Yes, checked, deleted, pasted text from the FAQ...

McAfee. This could be a possibility.

Yes to both.
Task manager indicates psxss is running.
The system is very tightly secured, to at least the GIAC Windows 2000 Gold Standard. Every hot fix I know of, up to about last wed. is installed. (Win 2K)
I'm thinking something else in the security settings is interfering with it...

I am also facing the same problem. I downloaded SFU 3.5 from the Microsoft Website and I installed it. I didn't install it as the local administrator but rather as my user account (which has local admin privileges). The system I'm running is:
Windows XP SP2
HP DC7100CMT
When I run fileinfo I get the following:
/dev/fs/C/WINDOWS/system32/PSXSS.EXE 8.0.1969.2
/dev/fs/C/WINDOWS/system32/PSXDLL.DLL 8.0.1969.1
/dev/fs/C/WINDOWS/system32/POSIX.EXE 8.0.1969.1
/dev/fs/C/WINDOWS/system32/PSXRUN.EXE 8.0.1969.1
/dev/fs/C/WINDOWS/system32/drivers/PSXDRV.SYS 8.0.1969.1
This is a fresh install on a fresh system. I cannot seem to figure out why PSXSS just fails to run.

Yes, I forgot to mention that I did check the registry settings. I had to manually create the Optional and the Posix keys as they weren't created by the installer script.

Generally speaking (or writing in this case) when you have a current system and
the registry settings are set then you should be good to go.
That you had to create these registry settings indicates that something removed.
Either some security program/script or AV software possibly. There have been others
who ran into these problems before.
What are you running for AV software?
Any other security-like programs installed ?
Have you tried turning all of these off and rebooting?

I'm running Symantec AntiVirus. I'm not sure who created the O/S build so I cannot say whether there is anything missing or not. I don't believe I have any other security programs installed (and there does not appear to be any installed in the Add or Remove Programs control panel). We do use Novell authentication for accessing the system but I cannot imagine that that's the problem as it is ONLY used for authentication. Everything else is Windows based.

Well, I reloaded my system and didn't apply a lot of the security settings, and it worked. Not sure yet what fixed it but I'll slowly figure it out because I need to apply as many security settings as possible.
Was wondering if there wasn't some undocumented OS2 subsystem requirement though?

Yes I did. In fact I rebooted several times (don't know why...I was in a mood :-) ). Anyway, I even tried to re-install/repair it and it kept the registry settings in HKLM for Posix and Optional and that still didn't help. I'm trying to use some of the sysinternals utilities to see if I can pinpoint where the failure is. The PSXRUN.EXE process spawns the PSXSS.EXE process when I try to start a Korn shell or a C-shell however it crashes fairly quickly after that. There's no logfile indicating the point of failure.

What is "it" ?
If it is PSXSS.exe then most likely cause is system registry settings
that disallow non-Window's processes from running.

"it" is PSXSS.EXE. The problem is the registry settings for Posix and Optional are set appropriately as can be seen from the screen shot here:

Just as a background:
PSXRUN.EXE does not spawn the PSXSS.EXE. PSXRUN.EXE (and POSIX.EXE) makes a request to a kernel management subsystem
that the "POSIX" (i.e. Interix) subsystem be running. The management subsystem then starts Interix if it isn't already running.
Its the management subsystem that reads these registry entries. The same process happens for CSRSS (the Win32 subsystem).
PSXRUN (and POSIX) communicate requests to Interix through a special channel. If, after a certain amount of time, there is
no response from the subsystem then PSXRUN/POSIX will timeout and exit.
The only other time I've come across something like this, where the registry and files are fine & the system won't go,
there was a security program installed that had a device driver wedge filtering out what was allowed to be accessed.
The security program just always considered itself "more knowing" (even though it wasn't).
